Spanish publication El Confidencial report Madrid are ready to consider offers and the Metro claim Arsenal are ready to swoop.
Isco, 23, has made 11 starts this term, scoring once.
He was close to a move to Manchester City when he initially signed for Madrid, having worked with Manuel Pellegrini at Malaga.
But Pep Guardiola is said to want him at the Etihad next season.
